3.6 Budgeting for a Business
Why Businesses Budget
A business budget is a financial plan estimating future revenue and expenses over a set period. It helps managers allocate resources, control costs, plan for growth, and measure actual performance against expectations. Budgets guide decision-making, help secure financing from lenders/investors, and reveal potential cash shortfalls before they become crises.
Types of Budgets
A static budget stays fixed regardless of sales/output changes, useful for planning stable costs. A flexible budget adjusts based on actual activity levels, allowing comparison of costs at different production volumes. A master budget combines all smaller budgets (sales, production, cash) into one comprehensive plan for the business.
Budget Variance & Cash Flow
A budget variance is the difference between budgeted and actual amounts; a favorable variance means better-than-expected results (more revenue/less cost), while an unfavorable variance signals worse performance. Businesses also prepare a cash budget to project cash inflows and outflows, ensuring enough liquidity to cover obligations like payroll and rent.
