4.4 Monopolistic Competition
Market structure basics
Monopolistic competition has many firms, low barriers to entry, and differentiated products (real or perceived differences via branding, quality, location). Because products aren't identical, each firm has some control over price and faces a downward-sloping demand curve, unlike perfectly competitive firms.
Short-run vs. long-run
In the short run, firms maximize profit by producing where MR = MC, and can earn economic profit or loss like a monopoly. In the long run, free entry/exit drives economic profit to zero: firms produce where price equals average total cost (ATC), but ATC is not at its minimum, leaving excess capacity.
Efficiency and comparisons
Monopolistic competition is allocatively inefficient (P > MC) and productively inefficient (not producing at minimum ATC) in the long run, similar to monopoly but less severe. Firms often engage in non-price competition (advertising, product differentiation) to shift demand and build brand loyalty, since price alone doesn't guarantee sales.
Key terms
- Monopolistic competition
- Market structure with many firms, low entry barriers, and differentiated products, giving each firm some pricing power.
- Long-run equilibrium condition
- P = ATC (zero economic profit), but P > MC and ATC is not minimized, leaving excess capacity.
- Excess capacity
- The difference between a firm's output level and the output at minimum average total cost.
- Non-price competition
- Strategies like advertising, branding, and product differentiation used to attract consumers without changing price.
- Allocative inefficiency in monopolistic competition
- Occurs because price exceeds marginal cost (P > MC), meaning the market doesn't produce the socially optimal quantity.
