1.2 Resource Allocation and Economic Systems

The Three Economic Questions

Every society must answer three questions: what to produce, how to produce it, and for whom to produce it. Because resources are scarce, these decisions require trade-offs. Different economic systems answer these questions in different ways, using markets, government planning, or a mix of both.

Types of Economic Systems

A market economy relies on prices and private decisions (supply and demand) to allocate resources with little government involvement. A command economy relies on centralized government planning to decide production and distribution. Most real-world economies are mixed economies, blending market forces with government regulation and intervention.

Comparing Systems

Market economies tend to promote efficiency, innovation, and consumer choice through price signals, but may create inequality. Command economies aim for equity and coordinated goals but often suffer from inefficiency and lack of incentives. The comparison highlights the fundamental trade-off between economic efficiency and equity in resource allocation.
